Product differentiation is a strategy of making goods or services meaningfully different from competitors in the same market. For any business in a crowded market, differentiation is one of the few sustainable ways of escaping competing purely on price.
Now, these differences in products can be real, such as different features, quality, maybe performance, components, or they can be perceived. Differences is created through branding, packaging, storytelling, the customer experience, even when the underlying product is broadly similar to competitors.
So, classic examples of say the Apple iPhone differentiates on design, the user experience, and the Apple ecosystem.
Dyson vacuum cleaners different differentiates on engineering and patents.
And Patagonia clothing differentiates on its brand voice and its social values.
Successful differentiation brings three potentially big business benefits.
Firstly, it can help justify a premium price.
Secondly, it can help build customer loyalty.
And also, it helps reduce head-to-head price-based competition, particularly because customers no longer see the products as direct substitutes. So, consequently, it can make price elasticity of the demand more inelastic for the product.
But, the risks and challenges are real, too. Differentiation can be expensive.
It often requires significant investment in R&D, branding, maybe higher quality inputs. And of course, competitors, well, they may simply to try copy successful features, eroding the advantage over time.
